Interesting that Kaiba is still hallucinating come Yugioh R (post-battle city) it really doesn’t seem to be something that goes away for him.

What’s striking too is in this defeat, Seto isn’t exactly spiraling around how he’s lost a duel specifically. Rather, he’s focused on the loss of the dream he shared with Mokuba and also in how he’s wanted to duel Atem. There’s something transitional about his motivations here, which may be why he’s able to recover from this defeat more easily.
I can’t find online scans of it, but he stands up after this and basically tells Atem he has faith Atem can beat the big bad (“since I’m the only one who can defeat you”).
But it is a detail worth pointing to that Seto hallucinates under intense stress sometimes.
